You have been given several possibilities ranging from easy fix (oil overfill) to much more serious (flooded). I guess I'd look for signs of flooding (water marks) in places not normally visible, like inside the fairing, inside the saddle bags, inside the battery box, bottom of the saddle. I'd also look for pitting on any chrome as salt water is very corrosive. You could have them pull the wheels and remove the axles to see if they show any signs of rust or pitting from salt water. Also, since you have the extended warranty, you do have a degree of insurance and recourse to fix issues covered under the extended warranty, but not everything is. If your lucky, it's just an oil overfill. If not, and it is from flood damage and you can't live with it, try to get the dealer to take it back. Would like to hear the "rest of the story". Good luck.

Having been thru Katrina, if your bike was flooded by Sandy, you should see some signs of salt water damage.  Remember, the Sandy surge was salt water, not fresh.  Look for rust around hard to reach places, around bolts and screws.  It would be really hard to conceal a salt water damaged bike.  Secondly, I've had oil blow out of my air cleaner, which coats your leg and right side of the bike.  Happened to me riding in the mtns and I attributed it to the constant up and down shifting.  Hasn't done it since. Before panicking, I'd have the dealer address the issue with a fluid change and then monitor the results. 

You wondered if the previous owner let the insurance lapse, then here come Sandy and the bike gets flooded.  Not too many folks with a $30k bike would let the ins. lapse and I'm sure dealers in the area were on the lookout for people trying to trade flooded bikes. 

Someone suggested the bike was probably ridden in the rain w/o the rain sock....sounds plausible.

You did the right thing by going back to the selling dealer first.  A lot of dealers will not treat it the same way if you have someone else deal with it first.  Since the bike is only a few days old in your hands they should be wanting to get this resolved for you.

As for flooded, how long did they have the bike at their store before you bought it?  As long as the title is clean and the prior owner didn't say anything about damage the paper you signed is only as good as the ink on it.  The prior owner might have had work done on it and then immediately traded it.

Two thoughts.

1. possibly the dealer can find out if the prior owner would want to talk to you to ease your mind - I know this sounds a bit far fetched but when I traded in my last bike for my Skunk I told the dealer that I had no problem talking to the new owner.

2. post something on this site about - "do you know this bike?" Since it is a CVO and with a few details you might get some first hand info.

Good luck and don't get down. Better to find this stuff out right away and get answers than to have something pop up six months or more from now. Probably everything is ok.

If this is so, I don't understand how it would have been ridden in that much rain between getting serviced by the shop before putting it on the floor and selling it. If it's from the previous owner, then not much an inspection/service was done on the bike.

Good point dayne66, you would think at a minimum they would have changed the oil and cleaned the filter.  Their service record from the trade should show this ... if they did it.  Does your state require a used vehicle inspection report?

One more idea...my dealer has a guy that details the bikes when they come in on a trade (usually not a Harvard graduate, if you know what I mean).  Could the detailer have washed the bike without wrapping the air cleaner with the rain sock?  I could envision the detailer not knowing to do this since very few factory bikes have open air cleaners.  After looking at your pics of water drops in the air cleaner, this explanation came to mind.

Mark's idea about detailer drenching the air cleaner is a real possibility. Followup with the dealer.

Carfax does a free flood check with the VIN. I ran my vin from my bike and it came back clean. I ran a vin of a known flood car that I know of and sure enough it told me it was flood damaged. Might be worth running your vin to see what the results are.   www.carfax.com/flood

I think that only works if a claim was filed. no insurance claim means no record and a search will show a clean result.
But as other have noted there should be signs of corrosion from the briney salt water, like inside the mufflers if it sat for a few days in it and on some of the smaller fasteners.

I emailed the sales manger and told him I want to walk away from this deal. I rode 50 miles and the SERG had to get towed back to the dealership. Just give me back my 01 SERG AND I"ll be happy

Was "normal" the extent of their explanation?  I don't know about the bike, but I'd walk away from the dealer.   :(

X2.  If you spend that much money and get that kind of explaination (that's normal....give me a break), walk away if you can get your money and SERG back.  Water in the breather can be explained a few ways.  As hot as these 110's get even on short trips/hops, you shouldn't have that kind of moisture you are finding in your oil.  I'm leaning more toward the flooding/Sandy deal so look for the signs. 
And as for Carfax, it's only as good as the last owner/dealer makes it.  If repairs/damage are not reported, they aren't on the books and the Carfax won't show it.  Goes back to the old saying "locks are to keep the honest people honest".  Rules and regulations are only for those of us that respect them.
